Where the margin came from

Gross margin rose to 75.7% from 73.4%, a gain of 230 basis points. The company credits savings from its Profit Recovery and Growth Plan, sales leverage and strategic pricing, which together offset inflation. The plan's benefits included procurement savings, expense optimization and manufacturing efficiencies.

Reported operating margin widened to 11.0% from 4.9%. The adjusted margin rose to 12.1% from 7.3%. The company says the adjusted gain came from operating leverage and wider gross margin, which paid for an 8% increase in consumer-facing investments. Selling, general and administrative expenses rose 3%, slower than sales.

Reported operating income also gained from a $45 million drop in restructuring and other charges, so the adjusted figures are the cleaner read on operations. The effective tax rate fell to 32.5% from 56.9%. The company ties that to lower pre-tax income a year earlier and a more favorable estimated mix of earnings.

Fragrance and China lead sales

Fragrance carried the sales gain. It rose 19% as reported to $861 million, with double-digit growth from Le Labo, TOM FORD, Jo Malone London and KILIAN PARIS. Fragrance operating income rose 93%. Skin care sales rose 5% to $1.65 billion, led by La Mer and The Ordinary.

Makeup edged up 2% to $1.05 billion as M·A·C gains offset a decline at Estée Lauder. Hair care slipped 1%. Aveda shipped less because of brand-specific supply chain challenges.

Organic sales grew in every region. Mainland China rose 15% to $614 million as reported and 9% organically. Asia Pacific rose 10% organically, led by travel retail. The company ties the Beijing and Shanghai airport gains to replenishment orders as the market stabilized after changes in duty-free retailers.

Why it matters

OptimistFi has argued that the stock works only if brand relevance and cost discipline restore lasting operating leverage, not just a revenue rebound. This quarter fits that test. Operating income grew far faster than sales while gross margin widened. OptimistFi reads the filing as strengthening the case.

Durability is the open question. The company says growth will be greater in the first half than the second. It cites earlier new product launches, higher travel retail shipments and a lower first-half fiscal 2026 travel retail base. Management also says it remains cautious amid geopolitical and macroeconomic uncertainty.

Some weak spots remain. Estée Lauder brand makeup sales declined and Aveda shipments fell. Free cash flow was still negative even after improving by $201 million, by OptimistFi's calculation.

What the raised outlook assumes

The company now expects organic net sales growth of 4.0% to 5.5%, up from 3% to 5%. It sees adjusted operating margin of 12.9% to 13.7%, up from 12.7% to 13.5%. Adjusted EPS is expected at $3.20 to $3.45, up from $3.10 to $3.35. Both ends of the EPS range rose $0.10, by OptimistFi's calculation. Fiscal 2026 adjusted EPS was $2.51.

Operating cash flow is now expected at $1.4 billion to $1.5 billion, up from $1.3 billion to $1.4 billion. That is still below fiscal 2026 because of higher restructuring payments and working capital needs to support growth. Capital spending is expected at about 4% of projected sales.

The outlook assumes no worsening in the geopolitical landscape or related effects, including tariffs and consumer sentiment. The company also does not expect the Middle East conflict to have a material impact on fiscal 2027 results.

What's next

The company will webcast presentations from its Capital Markets Experience in Shanghai on Nov. 4. They will cover long-term strategy for sustainable growth and stronger profitability. Mainland China operating margin was 5.2% in the quarter, up from 2.3%, so that market is where stronger profitability is already visible.

A quarterly dividend of $0.35 per share is payable Dec. 15 to holders of record Nov. 30. The next quarterly report will test whether sales and margin gains hold as the first-half launch and travel retail advantages fade.
